Just had one of my units die then a floating sword icon came from above it, like other icons when collecting goods etc.

Ah thanks. Weird - none of the units in the battle had Last Stand. Must be a bug.

Does the AO work when you're on defense? If so, maybe his opponent has one?

Yes AO works on defense - if you're fighting someone with an AO the defenders can crit your guys. Should only happen in a hood battle AFAIK.
